Someone told me that my pagerank will be higher is I set my site up like this blue.widget.com rather than widget.com/blue. Is that true? Does it matter to Google?

for alot of reasons (see back threads), don't use 3rd level domains. Unless you are on some white list - it almost garnatees and eventual hand check.
