Could someone explain exactly how a site (foo.com) does this (morefoo.lotsmorefoo.foo.com)?

Well, I don't know about two levels of subdomains, but I know lotsmorefoo.foo.com would just be a regular subdomain. You can find cgi scripts that will allow you to create subdomains for a site, as long as your site host has 'domain wildcards' (or something like that) enabled for your account.

The Domain Server designated by you when you registered your domain name can be set up to handle as many levels of domain as you wish. Or it can delegate that responsibility to another Domain Server. I've got a write up of how this works (with pictures) at [xoc.net...] .

More specifically than what that article mentions, on the Domain Server, you need to create an "A" entry in the "named.conf" configuration file. See [ietf.org...] for the exact details.
Do a "man named" on a Unix box for information on this.
