Are "Contextual" only links allowed in Joomla

Can we internally link an article/s by only having contextual link/s to it AND not a link from any menu etc.?

I'm not sure what you mean by contextual links. Do you just mean having hand-coded links in the body text, but not having those links in a menu?

I believe you can pick and choose what goes in the menu using the menu manager or you can get more sophisticated with other menu extensions

If I insert an internal link to Article X within the body of another article Y, without linking X to any menus: would it be correct Joomla wise?

I don't know what's "correct" Joomla wise, but I don't see why it wouldn't be.
You should have your own reasons for why you link where and those should not be dictated by platform.

I don't know about Joomla, but you should be able to build a page that isn't linked from anywhere for that matter (i.e. a PPC landing page where you don't want results contaminated by organic traffic for example).

kinley, you will not have any problems linking internally between pages on a Joomla site. One of our sites has literally hundreds of internal links.
