Does it just put that little red flag next to posts so you can more easily spot them out?

Yes and more - under your control panel you can view a list of threads you have flagged. (also ones you have participated in) - it's all very useful :)

The flags feature is great if you see a thread that interests you. If you actualy post in a thread then you dont need to flag it simply go to the control pannel and you can view threads that you have participated in.
