It seems that phrase matching does not work with keyword insertion.

If I have a keyword insertion ad, and if I have blue widgets and "blue widgets" as keywords, my ad does not show for a search for big blue widgets. Not even my default ad shows. What am I doing wrong?

That seems to be the disadvantage to keyword insertion - you have to list every possible keyword phrase in order for it to appear.

Am I missing something?

Dynamic Keyword Insertion isn't the culprit... DKI alters how your ad is displayed - not, when or if it is displayed.

Your issue involves Google's matching rules... and when your Quality Score qualifies you to appear.

If you actually wanna test it.... just have an adgroup with one keyword "blue widgets" and one ad copy with Dynamic Keyword Insertion and you will see whether it shows or not...

I've tested. It doesn't come up. You have to have the exact keyword phrase as one of your keywords or it won't come up with keyword insertion. I've tested and tested this. Keyword insertion will not do a broad match. Can anyone else verify or refute this?
