I started a new campaign recently, but all of my keywords are inactive for search. It asks me to "optimize" or raise bids to various ammounts, usually .10-.40, but other than that my campaign seems to appear on the adsense network. Also, I thought that the minimum bid was .05, but I am able to set the bid to less than that now. I am getting decent results with the campaign so far, but can anyone help me understand what's happening, or point me in the right direction where I can read up on it. Thanks.

The minimum bid is no longer 5 cents, you can bid lower and still get action, particularly on the content network.

The keywords that are showing as inactive are deemed as such by a complex number of factors including your sites "quality score" (which is more like a measure of google's views on your business model), your click-through-rates, a keyword's history of performance (and this may extend beyond the keywords performance for you personally), and probably the level of competition for said keyword.

And one thing to note: inactive keywords are still active for the content network, so if you can't afford 'em, you can still keep them around to trigger your ad on the content side of things.
