Is it allowable to use the normal pallette of web colours? Or is it a case that by picking colours other than the paltry selection Goole have available you are breaking the TOS as you are modifying the code?
I see a request for ASA input ;)
Our program policies request that publishers stick with the colors available under the ‘AdSense for Content’ tab of your reports. We ask you to do this so that we can ensure the consistency, readability, and effectiveness of AdWords advertisements appearing throughout the AdSense network.
We’ve tried to provide a variety of customizable color options so that you can create ads that complement or match the content of your site. If there is not an exact match, we recommend using complementary color schemes.
If you have any individual questions about the specific way you have implemented your ad code, please don’t hesitate to email adsense-support@google.com .

ASA I note that you use the word "request". Does this mean that it is not mandatory?

As the other posters already pointed out, the AdSense account user interface (the code generator) allows us to enter any color we like manually, which I did. Am I violating your TOS? I quite doubt I am, because your TOS mentions only that we have to use the code generated by your web application (which I complied with).
I also re-checked your Program Policies (because that's actually what you mentioned -- not the TOS) at [google.com...] and found only one sentence that contains the word "color":
Elements on a page must not obscure any portion of the ads, and the ad colors must be such that any ad elements, including text and URL, are visible.
By the way, here I see another problem. Setting the border color to the same color as the page background (i.e., "blending") is against the "all ad elements must be visible" requirement. I believe that most AS publishers have already found out that having no border improves performance of the ads, however, AFAIK nobody has been banned for that. So this represents yet another inconsistency and possible troubles.
