The page where the browser ends up when clicked (via the preview box) is the later. As far as I can see the displayed URL (abc.com) never even gets hit, and in this particular case is not even functional. It is in fact registered and owned by the same owner as the xyz.com domain however. But this is more often NOT the case.
1. Are these permitted by the Adwords TOS, since they would appear to be misleading.
2. Why would a legitimate Adword-er do this?
3. Is this perhaps a by-product of GAds new policy of one affiliate per domain reving up?

If it was allowed, an adword advertiser would use this to test if a different domain name gets more ad clicks without having the burden multiple sites.
It was allowed, an adword advertiser could also use this to make their ads become more effective by confusing users into thinking it's a new competitor.
However, it's not allowed. What should you do? Well, I asked that very question [webmasterworld.com] in the Adwords forum not too long ago. This has been going on for a while. I'm not sure what to tell you except the Adwords forum may be a better place to discuss this unless you're looking for the adsense publisher view. :)
