It turns out to be a site with a bunch of categories and links, and above the real links was AdSense ads but blended fairly well into the page where I bet most users would click on it thinking it to be a content link.
The webmaster of that site is using AdWords to drive traffic. Lets say he pays out 0.05 per click to get a visitor, and then say he gets a wopping 5% clickthrough rate (or could this type of site get more than 5%?).
He would need at least $1 per click from adsense to break even, how can he make $ this way?
(I'm guessing my CTR is off).
If a given keyword is going for say $3.00 on Adwords, would it be fair to assume you get 50%? 30%? (roughly..i need an idea!)

Yes it is, but in order to make it pay off you will have to:
-Go after search phrases that are not competitive, which means low volume.
-Bid low for both competitive and uncompetitive search phrases, which means low volume.
You will not get rich with this strategy, but I guess you could turn a profit. It will all depend on how hard you want to work to fine tune it. Also this strategy will not work for all topics.
However if that site was interesting enough to get you to go back, then they accomplished what they wanted.
The true strategy would be to get the visitors to click on AdWords once, then return on their own. Then the profits will come.

to answer your question - yes it is more than possible.
if i had more time i would research more niches, I stumbled on one great one, but I haven't had time to look for more, unfortunately. :P
