Can the content network be used to target just one city, a state or a very small region in general?

How accurate is the targeting in this case? Would really want to try it out if it actually works well!

And how does Google identify the targeted audience in this case..is it solely by the IP address?

Yes, the content network can be set to target specific regions. The geo-targeting accuracy is probably about 95 - 98%. You'll get a few stray clicks but not too many if your ads are well-written. Track your results to make sure the ROI is posiitive and don't let the small error factor deter you from testing.

Dig into your campaign settings and check out the demographic targeting as well. That would only affect a small percentage of the total exposure but it's one more way to tighten your targeting a bit further.

Yes!

And there is much less risk involved since there is much less traffic than a full-blown national campaign. I begin all my national campaigns like this and roll them out gradually using geographic targeting since it is a very effective way to limit impressiones/clicks on placement targeted sites (content network).

Now, if only Adwords would let us geo target from the adgroup level!
