Sounds like you enabled the Guest account without a password somehow. Login as a user with Admin level access and check the User Accounts via the Control Panel. You can add and remove accounts from there as well as set their access levels.

I have checked guest user is off, in fact now when I go to control panel and try to 'create new password' and enter any password i get popup 'windows can't change the password' however from Manage Computer -> users and groups I can SET password for admin and it does it without any problem but control panel is not allowing me... not sure what has happened and how to recover it... will it be a good idea to restore my machine from Restore System Utility?

| Sorry, I'm not clear what's happening here. You're saying that you can set the password but when you log in it doesn't ask for a password? Restoring your machine to an earlier time might be a good idea. It might be some other software or setting change that you made that is affecting this.
